I have gotten dynamic segmentation to work in ArcView 8. There is a good paper available on the ESRI web site entitled "Linear Referencing and Dynamic Segmentation in ArcGIS 8.1":

I used a GeoDB rather than a shapefile. I also had to add an ArcObjects extension called the "Route Edit Extension" that is available in the ArcObjects Developers Toolkit that comes with ArcView.
It sounds like you are on the right track. I'm not sure why it isn't working for you. Are the M values set in the shapefile? That's what I used the Route Edit Extension for - to set the M values equal to the distance along the line. This need to be done before the Add Route Events.
I have some PowerPoint slides with screenshots that roughly outline the steps I went through. There is not much text but it might give you some clues. I can send them to you if you think they might help (330 KB). The ESRI paper has a whole lot more descriptive information.
