Ok I think I might see the problem. In order to convert labels to
annotation it must be done in a geodatabase not a shapefile. You will
need to create a Geodatabase using ArcCatalog. Then you can use the
convert labels to annotation. Once that is complete you can try to
convert the annotation to a DXF using ArcToolbox, though I am not sure
you can do that with just ArcView. I thought you needed ArcEditor but I
could be wrong.

First what version (8.3, 9.0) and level (ArcView, ArcEditor) of ArcGIS
are you using? Do you have a geodatabase? Have you already created a
annotation feature class to put the labels into or are you doing it on
the fly?
